Module 5 · Ownership, price and failure

Benchmarks, assessments and differentials

Level 3 · Specialist 12 min read 4 questions

There is no single oil price. There is a small number of reference grades, a published method for assessing each, and several hundred differentials hung off them.

A benchmark needs a place where many parties can physically take delivery. That is why they are named after infrastructure.W.carter · CC BY-SA 4.0 · Wikimedia Commons

A headline oil price is a price for one particular grade, delivered to one particular place, under one particular set of terms. Everything else in the market is quoted as a difference from one of those references. Understanding which reference, and why that one, explains most of what looks arbitrary about oil pricing.

Why benchmarks exist at all

Physical crude trades in cargoes and pipeline batches, each negotiated. Nobody could run a market if every deal had to start from nothing. A benchmark solves this by providing a grade that is traded often enough, by enough parties, at a defined location, that a representative price can be established for it each day. Every other barrel is then priced as that benchmark plus or minus a differential for quality, location and timing.

Brent is a basket whose eligible grades have been changed repeatedly as North Sea production declined, most recently by adding a US grade. A benchmark has to be maintained or it stops being liquid enough to price anything.

NoteWTI is priced at a pipeline hub in Oklahoma and Brent at sea. That difference alone explains much of their spread: an inland, pipeline-delivered grade is worth what it is worth to the refineries reachable from that hub, and when pipeline capacity out of the hub is tight, the inland price disconnects from the seaborne one.

How a price assessment is made

For grades without a liquid futures contract, the daily reference is an assessment published by a price reporting agency. The agencies gather bids, offers and completed trades during a defined window at the end of the trading day, apply a published methodology to normalise them for quality and delivery date, and publish a number. That number then settles a very large volume of physical contracts that reference it.

  • The methodology is public, and changes to it are consulted on, because so much value settles against the result.
  • The window is short and defined, which concentrates activity into it and makes behaviour during the window commercially significant.
  • Assessments are judgements made under a published rule, not measurements. They can be, and have been, the subject of regulatory attention.

Differentials: the part that actually moves

A cargo is rarely priced at a flat number. It is priced as 'benchmark plus or minus X', where X reflects three things.

  1. Quality. How the assay compares with the benchmark grade: density, sulfur, metals, acidity, and what conversion capacity is needed.
  2. Location. Where the barrel is relative to the refineries that want it, and what freight costs to close the gap. A pipeline constraint can move a location differential far more than any change in quality.
  3. Timing. Which month it is for, which brings in the shape of the forward curve from lesson 7.

Official selling prices are a fourth mechanism worth knowing: some producing states publish monthly formula prices for their grades into each destination region, set against the relevant regional benchmark. Those decisions are watched closely, because they are a producer's own statement about how it sees regional demand.

Read the numbers correctlyA widening discount on a grade does not necessarily mean the oil got worse or the market got weaker. It frequently means a pipeline filled up, a refinery that normally buys it went into maintenance, or freight moved. Always ask which of quality, location and timing moved before reading anything into it.

What the price series on this site is

The crude oil material page publishes an annual average Brent series taken from IMF primary commodity prices via FRED. That is a reference series: an annual average, for one benchmark, useful for showing scale and long-run shape. It is not a live quotation, and it is not what any individual cargo transacted at. The same caution applies to the copper series on the copper page and to every other price on the site.

What to carry forward
  • There is no single oil price; there are benchmarks and differentials hung off them.
  • Assessments are rule-based judgements published by agencies, not measurements.
  • Most differential movement is location and timing, not quality.
Terms introduced here
Benchmark
A grade traded often enough at a defined location to carry a reliable daily reference price.
Differential
The premium or discount of a cargo against a benchmark, for quality, location and timing.
Assessment
A price published by a reporting agency under a public methodology.
Official selling price
A producing state's published monthly formula price for its grades into a region.
